The Automatic Enrollment Trap

Take the case of “Mark,” a financial analyst who recently relocated from New York to London. Upon starting his new job, he was automatically enrolled in a workplace pension. Mark was thrilled: he contributed 5% of his pre-tax salary, and his employer matched it with another 4%. He assumed it functioned exactly like his old 401(k) back home.

Mark didn’t realize that without highly specific, proactive disclosure, the IRS does not recognize foreign retirement schemes the same way it does domestic ones. To the U.S. government, an unmanaged foreign pension looks like an unauthorized, discriminatory foreign trust.

The Legal Clash: IRS vs. HMRC

The core of Mark’s problem lies in how the IRS treats foreign retirement vehicles. Under Article 18 of this robust bilateral agreement, the IRS agrees to grant U.S. tax-deferred status to qualified UK pensions. This means that as long as the pension meets the treaty criteria, Mark’s employer contributions are not treated as current taxable income in the U.S., and the internal growth of the fund is shielded from immediate IRS taxation. 

Furthermore, the treaty neutralizes the catastrophic PFIC rules for investments held strictly within the pension wrapper.

The Compliance Catch: Form 8833

However, treaty protection is never automatic. The IRS does not simply assume you are using the treaty; you have to legally claim it on your tax return every single year.

To protect his pension, Mark had to file Form 8833 (Treaty-Based Return Position Disclosure) alongside his standard Form 1040. This form explicitly tells the IRS that he is invoking Article 18 of the U.S.-UK treaty to shield his workplace retirement account. If Mark had forgotten to file this form, the IRS could levy a $1,000 penalty per year for failure to disclose a treaty position—even if no actual tax was owed.

Additionally, Mark still had to report the absolute value of his UK pension annually on his FBAR (Foreign Bank Account Report) and Form 8938 (FATCA) once his total foreign assets crossed the mandatory reporting thresholds.
